Is there any exact way of understanding competition in SEO?

What I do is I use Adwords Keyword tool and find any keywords which are not optimized in Google and I use some sub keywords for the main keyword and I do on-page well....... but I don't understand completely..

Keyword which are not optimized properly are less competitive keywords, which means, very few people use these keywords in their queries. Such keywords can get you high ranking but not good traffic.
While choosing keywords for your campaign , your competitor's keywords are also important.

Google adwords tools helps in light keyword research. I use a 'Keyword Country' for adding powerful keywords into my campaign.
Further more, this tool helps me in digging out new keywords introduced by my competitors in his campaign.

You can understand competition by checking top 10 sites in Google, how they have done on-page and how many back links they have also check the quality of back links, content of sites, flashy stuffs on sites etc.

Analyzing your competition is not necessary. Work your chosen niche to supply the very best that your niche needs in usable and interactive content and over time you will succeed and your competition will be left in the dust wondering what the hell happened. They will be stuck studying what you have done and will not recognize that your passion to serve the niche is the key element in your seo.

You have to analyze the number and quality (PR) of backlinks of each of your top 5 or top 10 competitors. You can do this with either paid or free method.. what I used to do (free method) is to put each site in site explorer and then mass-check the backlinks' PR

I used keyword country once but didn't find it that much effective....It has limited functionality in trial version...

Well, a tool is as good as the user.. You can purchase all the best tools outthere but without a proper knowledge on how to get the max result from the tools, it won't do you any good..
